I found the solution was to take ownership of the entire Windows XP Mode folder in Program Files, and change the security settings to allow for Administrator permissions as well.

Try to exit WM guest before defragmenting. Sometimes it doesn't exits properly, you should check with task manager.____________________________________VM or Not to VM...?That is the question!
